    Yes, although I believe they are not officially supported. I have also bought 160GB modules, thrown the 160GB drives away and installed 1TB Hitachi HDS721010KLA330 drives and Western Digital WD1001FALS-75J7B0 drives without issues. But then again, Apple claims they do fine tune the firmware specifically for Xserves and if you want to make 100% sure they'll work hassle-free you may want to stick to Apples recommendations. It's up to you.
