I already have a TimeCapsule. Can I use the Extreme base station as a extender in my network, using its 3 Ethernet ports for my home theater system?

Yes you can but be aware that extending a network in either WDS or bridge mode can reduce its overall performance.

Yes, but if the distance isn't otherwise an issue, when using AirPort Utility to setup, setup the second unit as a bridge rather than to extend.
