Anybody looking to buy this product, be warned as you will only get approx. 18month lifetime and no way of getting your data back when it fails.

I loved the function, wireless ease of use and simplicity, at least when it worked. Alas, mine died after approximately 18 months of service. Not what I'd consider acceptable for something you'd expect to be heavy-duty since it's advertised as having a "server-grade" hard drive.

I used it as an external drive I had LOTS OF INFO in it and it quit working. i LOST EVERYYHING. If the internal drive crashes there is no way of fixing it …More

I had some initial trouble setting up Time Capsule, then it started working. After about 13 months, backups stopped working altogether, but after restoring to factory defaults and reformating the internal drive using Airport Utility, it started working flawlessly—until a couple of days ago. Then it was hit by what looks to be a design defect that has affected thousands of Time Capsules, and it died. It won't power up and all of my backups are gone. Stay away from this product, at least until Apple acknowledges the problem and decides to do something about it. …More

So can this replace my wireless modem to allow my Internet and printers to be used on a wireless home network? I'm on a 24" iMac.

It will replace the wireless part, but you will still need a modem for your cable or DSL. Many DSL modems have it's own router built in, this moves your Apple router one step away from the actual internet. This disables certain features that require a direct connection to the internet such as Back to my Mac.
If you do have two routers you will get a Double NAT error in Airport Utility and a flashing amber light on the Apple router. If your internet provider can't help you turn off the router in your modem they may be able to replace the router/modem they sent you with just a modem. I had to explain what I was trying to do to get them to replace it. If they can't replace it and you want to, or have to, stay with this provider you can set the Apple product to Bridge Mode where you're passed through directly to your ISP's router so services like iChat can connect to the destination directly. …More- Answered by RS from Alameda

Yes.
In Time Machine preferences, you are shown a list of all hard drives, internal and external, connected to your computer. You can select which ones you want to back up using Time Machine, in this case, to your Time Capsule.
